The Metric I Use to Track Market Extremes and Contrarian Opportunities

One of the most valuable tools in my trading arsenal doesn’t show up on a price chart — it’s the put/call ratio. This indicator offers a window into market sentiment by comparing bearish put activity with bullish call activity.

When traders pile into one side at extreme levels, it can signal that positioning has become crowded and a reversal may be approaching.

The key word is “extreme.” And that’s exactly what I want to discuss today — because knowing the difference between elevated sentiment and a genuine extreme can keep you from jumping the gun on a contrarian trade.

What the Current Put/Call Ratio Is Telling Us

Recently, I’ve been watching the put/call ratio climb. Put buyers have been in control over the last few sessions, which makes sense given the choppy market action. When prices bounce around without clear direction, traders often get nervous and buy protection.

But we’re not overextended yet. The ratio remains below 1, meaning put volume has not overtaken call volume. While 1 isn’t a universal reversal trigger — useful thresholds vary by index, data series and market regime — a move toward or above that level can indicate unusually heavy bearish positioning.

That distinction matters. Elevated put buying shows growing caution, but it doesn’t necessarily mean we’ve reached capitulation. The strongest contrarian opportunities tend to appear when fear becomes crowded, price confirms exhaustion and sellers begin running out of ammunition.

This is where patience becomes part of the setup. Price action can remain subdued ahead of a major economic release like Wednesday’s FOMC rate decision, policy announcement or scheduled market event as traders avoid taking large positions.

Once the news arrives, volatility can expand quickly. Rather than treating a rising ratio as an automatic buy signal, I want to see how sentiment and price respond after the catalyst.

Confirm Sentiment With Price

I never evaluate the put/call ratio in isolation. I also compare sentiment with trend indicators such as the 50-day moving average (MA). The S&P 500 (SPY) moving above its 50-day MA is constructive because it suggests the intermediate trend is improving, even while options traders remain cautious.

When SPY holds above that average while put buying rises, the market may be absorbing fear better than the ratio alone suggests. If SPY loses the 50-day MA as the ratio accelerates, however, bearish pressure may still be building. That combination can help distinguish healthy hedging from a developing washout.

The goal isn’t to predict a reversal from one number. It’s to combine sentiment, price structure and the event calendar. If you’re waiting for a sentiment-driven bounce, look for a true put/call extreme alongside stabilizing or improving price action.

Until those pieces align, the market may continue to digest, rotate or move lower.

Stay sharp, watch the levels and don’t confuse elevated sentiment with extreme sentiment. That distinction can be the difference between catching a reversal and getting caught in continued chop.

I hope that helps!
